WoW does use a heavily (with emphasis on heavily) modified version of the WC3 engine. Yes, at first, huge walls of text.
They use 3Dstudio max/Maya to create models and enviroments
They use Photoshop (and possibly other programs) to edit/create textures.
Many textures are hand painted and then edited in, yes, for example Photoshop.
I wouldn't be surprised if they use Blizzard made editors for scripting dungeons and creating weapons and stuff, just like they first created the WC3 world editor to create the WC3 campaigns.
